Entertainment</span></p><p>Lucid Group(LCID) stock has fallen 26% since our previous article (Neutral rating) was published as we encouraged investors to be patient. We also discussed our thesis in detail, so readers can refer to it if they need a primer.</p><p>Its stock was battered as it suffered the double whammy of growth stock retracement and the recent SEC scrutiny over its SPAC combination.</p><p>While the stock is still priced at a premium, we believe that it seems more reasonably valued now. Moreover, being priced at a premium has not deterred institutional investors from fully snapping up its convertible notes offering, plus its option.</p><p>Therefore, we believe it's apt to discuss why we have revised our rating to Buy.</p><p>Why We Are Turning Bullish on LCID Now</p><p>Lucid Group estimates that it will produce 500K vehicles by 2030. However, it has planned for only 20K and 50K units by 2022 and 2023, respectively. Therefore, we believe that LCID's long-term production forecast is highly speculative at best for now. Nevertheless, readers should be clear that it doesn't mean that Lucid cannot meet its target. The company has clearly demonstrated the engineering expertise to produce a world-class luxury EV. Having its Air Dream winning the 2022 MotorTrend Car of the Year was just the start of its objective towards the $25K mass-market EV. Being the newly crowned "range king" is certainly no mean feat. It's a hallmark of world-class engineering talent that we should give sufficient due credit to CEO Peter Rawlinson & Co. It shows the clear supremacy of Lucid's amazing powertrain efficiency. While its base model Air Pure is priced at a significant premium (from $77.4K), we should expect more iterations moving forward. Rawlinson's strategy of "moving down the chain" is a well-proven model that Tesla (TSLA) has perfected. While one can argue that Lucid is no Tesla (at least not yet), we also can argue that the strategy can work. Moreover, Lucid's vertically-integrated stack gives the company the critical advantage to work wonders with its powertrain efficiency. Rawlinson emphasized (edited):</p><blockquote>Lexus did it. Tesla did it. Great brands have started with a high-end product and gradually made that more accessible.<i>Step one of that plan is we use efficiency to create long-range</i>. Then, we can then produce a product like Air Pure. We still need to get the cost of the battery pack and battery cells down through mass industrialization through the economy of scale. Because the battery pack is the most expensive single component in an electric car, it means that we can go for a competitive range — say, at 400 miles in the future — with a smaller pack, which is going to cost us less. In the future, I could buy cells at, say, under $100 a kilowatt-hour, maybe $90. I could then buy the cells for that pack for $2,300. I could build a pack for under $3,000. And then I could have a $25,000 car. That's the future. (Insider)</blockquote><p>Nevertheless,BloombergNEF estimates that we will observe a slight increase in lithium-ion battery pack cost to $135 in 2022, up from $132 this year. It also will mark the first time we see a nominal increase in battery pack prices in the last ten years due to the spike in raw material costs. Notably, it expects prices to be half of what we observe today by 2030. Hence, we trust that Rawlinson will get that mass-market car out in due course as it ramps production.</p><p><b>Can Lucid Ramp Production Successfully?</b></p><p>Let's put it this way. We think Lucid still needs to prove its production ramp. Getting to 50K by 2023 will be a good start. It has proven its technology, but it still needs to prove its manufacturing expertise. But, Lucid has got all the ingredients to be successful. It's riding the green tidal wave of mainstream EV adoption in the US from 2022. The regulatory climate is positive toward EVs. General Motors (GM) and Ford (F) will ramp their EV deliveries from 2022. Rivian (RIVN) is ramping production of their amazing EV trucks. Tesla is estimated to reach a 2M production run rate next year. Some investors believe that more intense competition will crush new upstarts like Lucid, which has not proven their volume production expertise. The concerns are valid. Manufacturing is a different ball game. And we're not saying that Lucid will not meet production hurdles along the way. Investors should assume that the company will suffer from hiccups and bottlenecks. But, importantly, the competitive landscape is actually conducive for Lucid and not prohibitive. The US EV penetration rate is just under 3%. Furthermore, according to IHS Markit, the US EV share of new car sales is estimated to reach 5% in 2022. The estimates also are in line with Bloomberg NEF's 5.2% penetration rate. The EV penetration rates in the No. 1 market (China) and the No. 2 market (Europe) are already in double digits. Therefore, the US EV market is really still in its infancy. Yes, there will be competition. But to say that the competition will stifle Lucid, which has proven its automobile technology is not credible, we think. The US EV market is just getting started, and Lucid can certainly ride the secular trend well if it can ramp production successfully.</p><p>Notably, institutional investors are very confident that Lucid can do it. The company emphasized recently that its convertible notes offering, including its option, has been fully subscribed. Therefore, the company has managed to raise $1.99B in net proceeds, which will be used to ramp production, among other uses. It's important to note that its conversion price of $54.78 per share is 41.7% above its last closing price, which must be converted by December 2026. Therefore, we believe it's a clear vote of confidence the institutional community has given Lucid. The company was debt free coming into the transaction, with a cash and short-term investments balance of $4.8B. It has given Lucid tremendous financial flexibility to price its offering to benefit shareholders and the company at the same time. Investors should note that "the notes will accrue interest at a rate of 1.25% per annum." Therefore, it's a great and affordable offering, we think. CFO Sherry House had also emphasized the company's rock-solid balance sheet in its recent earnings. It would help the company get the affordable funding it needs to ramp CapEx for production, as she added (edited):</p><blockquote>So, we're sitting in a terrific place today with $4.8 billion as of September 30, that's going to get us well through 2022. You're going to see a large capex increase happening next year. Actually, multiples ofcapexare going to be deployed next year vs. this year. So we're already doing that acceleration.<i>We do think that there is increasing availability of capital to us today from a lot of different sources</i>. You'll note that we still haven't even taken debt on.<i>So we have the opportunity to provide terrific loan to value there if we chose to take on debt</i>. So we're feeling really good about what we could do, and we feel like we are increasing the company's ability to deploy capital efficiently and quickly. (Lucid's FQ3'21 earnings call)</blockquote><p><b>Why Buy LCID Stock at Such a High Premium?</b></p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/ba3124f31c4a9080cab2f9604eef1e35\" tg-width=\"640\" tg-height=\"396\" width=\"100%\" height=\"auto\"/><span>Lucid stock & peers EV/FY23 Revenue comps. Data source: S&P Capital IQ</span></p><p>Lucid stock's valuation (EV/FY23 Revenue) has dropped significantly from the previous time we covered it. Although still ahead of Tesla stock's valuation, it has dropped back broadly in line with its pure-play peers. Also, it's no longer trading at 18x FY23 revenue, as we noted previously. Moreover, readers should note that Lucid has committed to a run rate of just 50K vehicles by 2023. Therefore, even if we consider its FY23 revenue multiple as a basis, it might even understate its medium-term run rate when it successfully ramps.</p><p>Moreover, the "green tidal wave" is expected to lift the momentum of EV stocks in the US market from 2022, given its massive opportunity. Therefore, we think valuations will continue to stay high for the pure-play EV makers, who don't have to transit their ICE production lines. Valuations like this are "perfect" to issue convertible notes or equity offerings.</p><p>Bank of America also highlighted that an elevated valuation environment creates a flywheel effect on the pure-play makers' stock prices. It helps them to fund growth cheaply. And in turn, it can help drive up the stock price as they realize their production growth. BofA added (edited):</p><blockquote>Capital for EV OEMs is widely available and cheap in current market conditions. Therefore, momentum/support for many of the stocks, especially Tesla and Lucid, will persist. A 10% dilutive equity raise for Lucid, meanwhile, could fund over three incremental plants and more than 750,000 incremental units of capacity, making the company a relatively large global luxury automaker. (Benzinga)</blockquote><p>Hence, we believe Lucid investors should not be worried about its premium valuation. Instead, Lucid has capitalized on its premium valuation with its highly successful notes offering. It proves that the institutional support for Lucid's business model is very robust, and that's critical.</p><p>Nevertheless, the company still needs to prove its production ramp capability. As of this writing, it is up almost 5% and isn’t showing any signs of slowing down.</p>\n<p>This development truly feels unique to Tesla, the company that set the stage for EV innovations. The function in question is titled Passenger Play. As its title implies, it was originally implemented for the entertainment of passengers. Additionally, it has been included in all the Tesla models. It certainly makes sense that road safety regulators would be concerned with gameplay function being extended to a car’s driver, particularly while the car is in motion. Let’s take a look at this news in more context, though.</p>\n<p>The Road Ahead</p>\n<p>Why hasn’t this been bad news for Tesla stock? The way it looks from here, investors are evaluating this news from a macro perspective and coming to the quick conclusion that it isn’t all bad.</p>\n<p>Notably, the NHTSA probe was only prompted by concerns, not by any actual incidents on the road. Indeed, <i>The Guardian</i> reports that the documents released by the agency “do not list any crashes or injuries caused by the problem.” While the initial complaint was filed by a Tesla owner who was shocked by his ability to play Solitaire while his car was moving, nothing bad actually happened to him or anyone else.</p>\n<p>We all know that a future with self-driving cars is coming. While it’s unlikely to be here very soon, it shouldn’t be forgotten that Tesla has made significant progress in exactly that area. Earlier this week, a woman delivered a baby in her Model 3 Tesla while her car’s autopilot feature enabled her husband to assist her. I don’t have kids, but I’d wager that experience was more distracting than playing a video game. Tesla’s hands-off driving technology clearly works. More than that, it’s clear that it will help users in a new age of driving tech. Ultimately, we’re headed toward a self-driven world that so far we’ve only been able to see on the movie screen.</p>\n<p>The Bottom Line</p>\n<p>While many feel uncomfortable with vehicles that allow drivers to take their eyes off the road, such a development doesn’t have to be all bad. Bluetooth technology has allowed drivers to make calls on the road with very minimal use of their hands, thereby ensuring a safer experience for everyone. Self-driving technology can provide many similar benefits.</p>\n<p>This isn’t to suggest that we should be encouraging gameplay while driving. However, we should acknowledge that this development is likely an indicator of things to come. And it doesn’t have to be bad. Today it was reported that the National Highway Traffic Safety Administration (NHTSA) is looking into a unique feature of Tesla vehicles — the ability of drivers to play video games on their dashboard touch screens. When headlines report a regulatory probe, the first instinct of many investors is to panic. Since the news broke, though, Tesla stock has only been rising. As of this writing, it is up almost 5% and isn’t showing any signs of slowing down.\nThis development truly feels unique to Tesla, the company that set the stage for EV innovations. The function in question is titled Passenger Play. As its title implies, it was originally implemented for the entertainment of passengers. Additionally, it has been included in all the Tesla models. It certainly makes sense that road safety regulators would be concerned with gameplay function being extended to a car’s driver, particularly while the car is in motion. Let’s take a look at this news in more context, though.\nThe Road Ahead\nWhy hasn’t this been bad news for Tesla stock? The way it looks from here, investors are evaluating this news from a macro perspective and coming to the quick conclusion that it isn’t all bad.\nNotably, the NHTSA probe was only prompted by concerns, not by any actual incidents on the road. While it’s unlikely to be here very soon, it shouldn’t be forgotten that Tesla has made significant progress in exactly that area. Earlier this week, a woman delivered a baby in her Model 3 Tesla while her car’s autopilot feature enabled her husband to assist her. I don’t have kids, but I’d wager that experience was more distracting than playing a video game. Tesla’s hands-off driving technology clearly works. More than that, it’s clear that it will help users in a new age of driving tech. Ultimately, we’re headed toward a self-driven world that so far we’ve only been able to see on the movie screen.\nThe Bottom Line\nWhile many feel uncomfortable with vehicles that allow drivers to take their eyes off the road, such a development doesn’t have to be all bad. Bluetooth technology has allowed drivers to make calls on the road with very minimal use of their hands, thereby ensuring a safer experience for everyone. However, he sounded a more optimistic note about the company's potential.</p>\n<p>\"With [Johnson & Johnson] in the midst of transitions across several domains for the organization ... we see possibilities -- even within an organization of [Johnson & Johnson]'s scale and scope -- for additional potentially disruptive opportunities to develop that could reshape the investment thesis, in our view,\" he wrote.</p>\n<p>Last month, Johnson & Johnson announced plans to spin off its sprawlingconsumer healthcare division.</p>\n<p>Shibutani's price target on Pfizer stock is $51 per share, and that for Johnson & Johnson is $161.</p>\n<p>Now what</p>\n<p>Pfizer and Johnson & Johnson are certainly heading into some uncertain waters -- both with the coronavirus and, in the latter company's case, the apparently looming spinoff. Tilray has been growing internationally in Europe and beyond. It announced a new distribution agreement with U.K. medical cannabis distributor Grow Pharma under which Tilray's pharmaceutical-grade medical cannabis products will be imported and distributed by Grow Pharma in the U.K. Separately, it announced it had exported its first medical cannabis shipment to Spain, and had received the first and only market authorization for medical cannabis products in Portugal. In March, it also received approval from authorities in New Zealand to launch its medical cannabis products across the country.</p><p>Aphria also has been working on plans to grow outside of Canada. Last year, it bought U.S.-based craft brewer SweetWater Brewing for $300 million as part of a strategy to prepare for potentialfederal marijuana legalizationin the U.S. At the time of the acquisition, Simon said the deal was done for the purposes of \"expanding our addressable market and leveraging SweetWater's existing infrastructure to accelerate Aphria's entry into the U.S. ahead of federal legalization of cannabis.\" There's no guarantee that federal legalization will ever happen, but there has been growing momentum, with Virginia recently becoming the 16th state to legalize recreational marijuana, along with Washington D.C.</p><p>In its recentfiscal third-quarter earnings call, Aphria told investors that as of the period ended Feb. 28, it was the top licensed producer in Canada, with an overall national market share of 12.1%. Tilray's 2020 revenue grew 26% over 2019. Combining those businesses gives investors a well-rounded way to invest in the cannabis sector.</p><p>NIO: A massive market opportunity</p><p>There is huge potential for growth in theelectric vehicle(EV) sector. Chinese EV maker<b>NIO</b>(NYSE:NIO)is a leader in the world's largest automotive market. There will be plenty of competition, but the company's sales are growing quickly, and it has begun construction on a new manufacturing facility.</p><p>NIO delivered 20,060 vehiclesin a strong first quarter, a jump of over 400% from the prior-year period. Deliveries in April 2021 grew 125% over last year's April shipments and this speed bump in growing sales has been a factor in the recent decline in the stock price. In late March, the company told investors it is being affected by the global semiconductor shortage -- a headwind being felt by many automakers. It resulted in a five-day suspension in operations that resulted in several days of April production being lost. NIO founder, chairman, and CEO William Li expanded on that topic during the company'sfirst-quarter conference call last week. Li said the company now expects the supply chain problems will \"continue to linger.\"</p><p>NIO has several things investors should be excited about. Its new ET7 luxury sedan that will be available early next year expands its offerings beyond its current SUV designs. It is also expanding anetwork of battery swap and recharging stationsthat should help demand grow throughout the country, and bring NIO a growing income stream from the service. And NIO plans to expand beyond China. It recntly announcedan upcoming news conferencewhere it will detail plans to enter the European market, beginning with Norway.</p><p>NIO is still growing toward profitability and is worth a look for investors comfortable with risk as the EV market is expected to soar. Only 1.7 million EVs were sold in 2020, but industry research provider BloombergNEF expects that will reach 26 million by 2030, and more than double from there over the following 10 years.</p><p>Peloton: Keeping up with demand</p><p>At-home exercise equipment maker<b>Peloton Interactive</b>(NASDAQ:PTON)reported its 2021 fiscal second-quarter financial results in February, with total quarterly revenue surpassing $1 billion for the first time. That was a 128% year-over-year jump. The company also updated investors on a big problem -- addressing long order-to-delivery times. For investors, that can be a good problem to have, highlighting the popularity of the company's bike and treadmill products.</p><p>One way Peloton responded was to acquire commercial fitness equipment provider Precor. In addition to bringing Peloton into the non-residential side of the market with customers including fitness clubs, hotels, and corporate facilities, it also brought what the company calls \"a significant U.S. manufacturing presence.\" Peloton had already been growing its global manufacturing output, and is in the process of ramping up production at a new factory in Taiwan. The company believes that the combination of added production and easing of supply chain disruptions caused by the pandemic will allow it improve its delivery backlog in the coming months.</p><p>Recent negative publicity surrounding accidents involving the company's treadmills has contributed to a stock price decline. A lot of these companies had an amazing performance in 2020, but might have pulled forward years of demand. Now, as the economy reopens, they face pressure to explain how they’re going to drive toward profits and how they can keep the excitement going.</p>\n<p>It’s not like these are necessarily stocks you can consider flash in the pans. People who got used to exercising at home and invested in a PTON machine probably aren’t going to abandon it for the gym right away, or necessarily at all. And MRNA’s vaccine technology has possibilities beyond the success of their Covid vaccine, analysts recently told Barron’s. A couple of weeks ago <b>Intel</b>INTC 1.77%said the chip shortage could last two years. President Biden’s infrastructure plan envisions more domestic production of these products, but you can’t turn on the assembly lines overnight, and there’s still no guarantee the entire bill as it exists now will become reality.</p>\n<p>In other data to watch, the ISM non-manufacturing index for April is due Wednesday. With more than half of the reporting season done, 86% of companies have beaten earnings expectations, according to FactSet.\nWhen you accompany that with the lack of gains in major indices, you have to ask yourself how much of the good news was priced in. We were already at all-time highs ahead of the reporting period, so can the reality match the expectations?\nAnyway, this stall in forward progress isn’t something to be overly concerned about. We’re heading into summer, which tends to be a time of lighter volumes, but lighter volumes can mean good things as well.\nFor the next act, investors might have their eyes peeled on ride-sharing companies Lyft Technologies Inc.LYFT 4.39%and UberUBER 3.03%today and tomorrow to see if they can provide insight into reopening progress.\nSolid Reporting Season Continues With CVS, Pfizer\nBefore that, investors got another set of solid earnings news this morning as CVSCVS 3%and PfizerPFE 0.45%outran consensus expectations and raised guidance. PFE raised revenue guidance by 18% for the year, which is pretty impressive. Some of that is related to their Covid vaccine, but not all of it.\nTechnology—particularly the so-called “FAANG” sector of that group—appeared to be taking the worst of it early Tuesday. The Tech sector is by far the worst SPX performer over the last week even though earnings from most of the “mega-caps” in that sector looked solid. At the same time, cyclical sectors—think Financials and Energy—have led gains recently. It’s more along the lines of what we were seeing earlier this year before Tech made a move going into earnings season.\nCall it what you want: “Consolidation” is a word some people are using to describe this lack of direction in the markets amid a slowing news flow. The directionless trading appears to be extending into Tuesday, with major indices losing ground ahead of the opening bell and the closely-watched 10-year Treasury yield back at 1.6%, right in the middle of its recent range.\nStill, commodity prices—and not just the semiconductors we’ve talked about recently—are on the rise, with the Bloomberg Commodity Index ($BCOM) among those commodity benchmarks sitting on multi-year highs. Even if long-dated Treasury yields remain muted and the Fed sticks to its narrative of “transitory inflation” (see more below), commodities seem to be factoring in higher prices.\nVolatility is up slightly, too, not surprising considering the pressure on stocks. Keep an eye on the 20 level for the Cboe Volatility Index (VIX). We’re only slightly below that benchmark figure, and looking at forward contracts, the message looks like we’ll continue to bounce around for a while.\nEarnings Season About To Catch A Ride\nIt’s kind of fitting that “reopening” stocks led the way Monday in a week that features earnings fromUber Technologies Inc.UBER 3.03%andLyftLYFT 4.39%, two companies that would likely stand to benefit if people are getting out more. LYFT is expected to report today after the close and UBER is up to bat tomorrow after the close.\nBoth companies are apparently having some trouble finding drivers to meet all the new demand, kind of a good problem to have. However, it could be costly, with both having to spend more on driver incentives. There’s also a regulatory headwind after the U.S. Labor secretary told Reuters that many gig economy workers should be treated as employees.\nIf that ends up happening nationwide and UBER and LYFT have to treat drivers as employees instead of independent contractors, it seems that would substantially increase costs for these companies. However, that’s far from settled yet.\nIn the meantime, what investors probably want to know is whether LYFT and UBER were able to continue cutting their losses in Q1 after shrinking their annual net losses last time out. They’re still going to likely face tough comparisons on revenue because a lot of the 2020 quarter they’re comparing to took place before the pandemic hit last March.\nIn contrast, other big earnings reports over the coming days include some of the companies many investors embraced big time last year when the pandemic hit. We’re talking PelotonPTON 0.71%, PaypalPYPL 3.11%, ModernaMRNA 4.59%, SquareSQ 2.71%, and Roku Inc.ROKU 3.81%. A lot of these companies had an amazing performance in 2020, but might have pulled forward years of demand. Now, as the economy reopens, they face pressure to explain how they’re going to drive toward profits and how they can keep the excitement going.\nIt’s not like these are necessarily stocks you can consider flash in the pans. People who got used to exercising at home and invested in a PTON machine probably aren’t going to abandon it for the gym right away, or necessarily at all. And MRNA’s vaccine technology has possibilities beyond the success of their Covid vaccine, analysts recently told Barron’s. PYPL and SQ’s technology was already in demand before Covid, though the pandemic might have given them a boost.\nFresh Earnings Could Cast Light On Supply Shortages, Costs\nGetting back from the newest models to a veteran, General MotorsGM 2.48%reports tomorrow. Like other car companies, GM’s earnings call could offer an interesting perspective on the semiconductor chip shortage. FordF 1.98%said last week the problem is taking a greater toll on its business than previously expected and could put pressure on its operating results in the second half of the year. For more on how the chip shortage is affecting car makers, see below.\nSome of the supply shortages in chips and beyond might be playing out in the economic data this week. ISM manufacturing for April released on Monday came in below Wall Street’s expectations at 60.7%, down from 64.7% a month earlier. Supply chain disruptions and higher raw material costs might have played into the lower number.\nThe Fed has been saying inflation will be transitory, but we’ll see if they end up being right. A couple of weeks ago IntelINTC 1.77%said the chip shortage could last two years. President Biden’s infrastructure plan envisions more domestic production of these products, but you can’t turn on the assembly lines overnight, and there’s still no guarantee the entire bill as it exists now will become reality.\nIn other data to watch, the ISM non-manufacturing index for April is due Wednesday. Consensus on Wall Street is for a headline figure of 65.0%, up from 63.7% in March, according to research firm Briefing.com.\nOf course, the biggest report this week is Friday’s non-farm payrolls, where analysts expect a cool million new jobs created in April vs. 916,000 in March. We’ll dig into that a little more tomorrow, with some things worth watching in the report beyond that headline number. Stay tuned.\n\nCHART OF THE DAY:THE MORE THINGS CHANGE...A few weeks ago we ran this same chart of the S&P 500 Index (SPX—candlestick) vs. its 50-day moving average (blue line). Not much has changed since then. The index still holds a firm premium to the 50-day, and hasn’t come close to testing it in over a month. The 50-day is now just above 4000, and every time this year the index tested it, the result was a solid rebound. The question is, if the market sells off a bit and tests this important technical area, will it hold again? If not, more technical selling could break out, changing this long-running pattern.
