highlight Palantir's roots that lead back to PayPal as well as Palantir's opportunity within fintech.</li>\n</ul>\n<p class=\"t-img-caption\"><img Thesis</b></p>\n<p>When it comes to Palantir (PLTR), most investors are excited by its government business as well as its opportunity in the commercial sector with Foundry for Builders. Today, ~60% of Palantir's business stems from the government, while the other portion comes from the commercial sector. Palantir's platform is known for its artificial intelligence (AI) and deep data insights that provide its customers with critical information to help maximize their profits. Palantir's solutions are built around \"mission-driven engineering\" to integrate information from siloed and unstructured data sets. In this article, we'll explore Palantir's roots that go back to the payments industry and PayPal.</p>\n<p>PayPal and Palantir co-founder Peter Thiel approached fellow Palantir co-founder, Stephen Cohen, in 2004 and told him about his idea for Palantir, here's what he envisioned.</p>\n<blockquote>\n Let's take some of the ideas from the PayPal Anti-Fraud platform and let's try to generalize them to solve the country's counterterrorism problem. And we'll start by selling it directly to the U.S. Government.\n</blockquote>\n<blockquote>\n And while we're at it, let's solve the generalized enterprise information management platforms that are out there. Let's help big enterprises use a Silicon Valley approach to understanding their data.\"-Stephen Cohen, 2013\n</blockquote>\n<p>Five years ago, a quarter of Palantir's business stemmed from the financial sector - while Palantir's connection to the fintech may not be clear on the surface, the company has a significant opportunity to deploy its AI, specifically Foundry, for fintech applications whether that's current banks or fintech companies such as Elementus, a blockchain analytics platform. Palantir currently serves the IRS and the current banking infrastructure as well as future innovative payment technologies such as cryptocurrencies and smart contracts.</p>\n<p><b>Deep Roots In Payments</b></p>\n<p>Much of the Palantir \"DNA\" and culture is replicated from PayPal. Palantir's core technology was also inspired by PayPal, specifically PayPal's Anti-Fraud platform. Peter Thiel co-founded PayPal with Max Levchin and would later go on to co-find Palantir along with Nathan Gettings, Palantir's first chief technology officer, who was an engineer at PayPal where he worked closely with Levchin fighting payment fraud. This PayPal Anti-Fraud framework would go on to provide the fundamental building blocks for Palantir's first initiative to fight counterterrorism.</p>\n<p>Palantir deploys technology within the government that is similar to what it deploys for large financial institutions. The challenges that financial institutions must overcome are similar to those faced in the government context because there are many data sources and many systems that feed input into the financial service sector as well as the government sector. Palantir uses deep data analytics to identify patterns and trends within this information to help its customers manage risk and execute their plans to better navigate complex environments that are constantly changing.</p>\n<p>In 2016, about 25% of Palantir's business came from the financial sector as Palantir deployed its Gotham Platform to investigate fraud for large institutions, as reported in its S1. Palantir works with a lot of banks and replaced legacy technology that's been around for over 30 years. For example, Credit Suisse has used Palantir since 2013 to analyze risks and detect fraud using data from more than a&nbsp;hundred&nbsp;systems across their operations.</p>\n<p>Palantir seeks to become the central operating system for&nbsp;entire industries&nbsp;rather than just a singular customer and Palantir sees an opportunity to create similar industry-wide partnerships within the financial services industry as it has within the U.S. government and aviation industry. Palantir's consistently winning government contracts while Palantir partnered with Airbus(OTCPK:EADSF)&nbsp;to launch&nbsp;SkyWise&nbsp;in 2017 and now works with over 100 airlines.</p>\n<p>Significant Opportunity At Hand</p>\n<p>On November 23, Palantir launched Foundry for Crypto, which will leverage Foundry's defined data integration to automatically build data pipelines and convert unorganized data into a transparent hub.</p>\n<p>Foundry for Crypto will enable Web3 startups to leverage the technology that financial institutions use to fight crime. With the current digital transformation underway and the rise of cryptocurrencies and blockchain technologies, Palantir leverages its data expertise to power the next generation of finance software.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/3f2a3fb5ad32eff1f464c225cc4b1f1c\" tg-width=\"1280\" tg-height=\"621\" width=\"100%\" height=\"auto\"><span>Source: Offerings | Crypto</span></p>\n<p>As indicated above, Palantir is chain-agnostic, meaning that Palantir works with multiple blockchains. Palantir integrates transaction data as well as smart contract data which will enable Palantir to leverage the core competencies of its AI and data analysis to provide its KYC (Know-Your-Customer) insights. For example, if somebody were to make a transaction using cryptocurrency from a non-custodial wallet, then it'd typically be a challenge to decipher KYC information from that wallet since the blockchain itself is encrypted and decentralized. Palantir traces the assets in a non-custodial wallet and tracks where the assets were transferred from. This allows Palantir to locate the exchange the asset was originally transferred from and then Palantir can track customer data from the crypto exchange where the asset was purchased, like Coinbase.</p>\n<p>The example above highlights how Palantir digs deep and scrapes the data from the blockchain to learn about a specific individual. This goes a long way in validating secure transactions as Palantir identifies malicious transactions on the blockchain, based on the transaction's location and specific properties. Companies that want to accept cryptocurrencies need secure solutions while they also want to gather insights around their customers to propel their businesses. BNPL companies, like Affirm, which was started by Max Levchin and Nathan Gettings, use advanced risk modeling (also referred to as AI) to offer consumers more fair credit assessments because BNPL companies have access to essential data from both the merchant and the consumer. Palantir could leverage its AI and data insights to help its customers better understand their clientele to offer targeted marketing campaigns or help them identify opportunities that will decrease expenses.</p>\n<p>Foundry for Crypto is still in its early adoption stage as it was recently rolled out and Palantir has multiple opportunities to implement this platform in a variety of industries as payment technology continues to evolve and will reshape the current payments landscape.</p>\n<p>Smart contracts are another significant opportunity for Palantir. Smart contracts are a set of protocols that are validated and carried out on the flow of data, meaning that once the contract is fulfilled, the data will indicate the contract is satisfied and ensure that the liable party transfers the agreed-upon funds. Palantir has a great opportunity to play a role in the facilitation of data within smart contracts while removing the costs of working with third networks and banks.</p>\n<p>One of Palantir's SPAC investments, BlackSky, deploys Foundry and processes real-time satellite imagery to monitor events taking place on Earth. For example, BlackSky can detect if the shipment has been delivered since BlackSky's satellites take images multiple times throughout the day. BlackSky monitors data and information that can only be processed through imagery and is the custodian of monitoring these actions and generating these actions into data points, so that they can inform smart contracts as to whether or not the contract was satisfied. This is a great example of how Palantir's customers may leverage Foundry to process information relating to digital assets and new digital protocols.</p>\n<p><b>The Government's Implemented Palantir's \"FinTech\" Solution Since 2013</b></p>\n<p>The IRS started working with Palantir in 2013 and Palantir continues to land and expand its partnership with the IRS as it's been awarded nearly $20 million from them over the last 12 months.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/e748221a3ed9fc319e2be6ebf40a8e95\" tg-width=\"956\" tg-height=\"524\" width=\"100%\" height=\"auto\"><span>Source: USAspending.gov</span></p>\n<p>In May, the IRS launched \"Operation Hidden Gem\", which is an initiative to focus on taxpayers who don't report cryptocurrencies gains. Carolyn Schenck, National Fraud Counsel for the IRS, recently had the&nbsp;following&nbsp;in regards to cryptocurrencies.</p>\n<blockquote>\n These transactions are not anonymous, we see you.\"\n</blockquote>\n<p>Another issue around crypto fraud, which Palantir's AML is designed to detect, is similar to PayPal's Anti-Fraud platform. The IRS recently revealed in its annual report that it seized&nbsp;$3.5 billion&nbsp;so far this year from cryptocurrency-related fraud. Palantir enables the IRS with the solutions that decipher criminal financial schemes and analyzes a variety of data sources in real-time. In the past, Palantir allowed the IRS to track the flow of funds or the flow of assets. For example, if someone were to transfer assets to a bank in the Cayman Islands and then withdraw the cash in the U.S. and use it for a&nbsp;down payment&nbsp;on something like an additional property, Palantir's deep data analysis will connect this information that's siloed, and present it to the IRS so that they can handle the specific situations accordingly.</p>\n<p>Based on Palantir's recent launch of Foundry for Crypto, Palantir could already be using its platform to provide real value for the U.S. government. As more information moves online and it becomes more complex to track complex digital assets, Palantir's technology remains one step ahead of trends when it comes to AI. Palantir continuously creates out-of-the-box solutions for the government, it then filters for commercial use cases.</p>\n<p>Now, let's use the L.A. Valuation Stevens Model to provide an updated fair value, then discuss risks associated with Palantir's entrance into crypto.</p>\n<p><b>Valuation</b></p>\n<p>Palantir continues to land new commercial clients and demonstrate the value of its platform through strong quarterly results. In Q3, Palantir grew its commercial customer count by 46% quarter-over-quarter to over 200 customers. Below are some of Palantir's notable financial metrics.</p>\n<ul>\n <li><p>$1.43B in TTM revenue</p></li>\n <li><p>77% gross profit margins</p></li>\n <li><p>$120 billion TAM</p></li>\n</ul>\n<p><b>Palantir's Fair Value And Expected Return</b></p>\n<p>To determine Palantir's fair value, we will employ our proprietary valuation model. Here's what it entails:</p>\n<ul>\n <li><p>In step 1, we use a traditional DCF model with free cash flow discounted by our (shareholders) cost of capital.</p></li>\n <li><p>In step 2, the model accounts for the effects of the change in shares outstanding (buybacks/dilutions).</p></li>\n <li><p>In step 3, we normalize valuation for future growth prospects at the end of the ten years. Then, we arrive at a CAGR using today's share price and the projected share price at the end of 10 years. If this beats the market by enough of a margin, we invest. Stevens Valuation Model</span></p>\n<p>Based on conservative estimates, Palantir is worth ~$31 today when accounting for future dilution, hence Palantir is significantly undervalued.</p>\n<p>In order for us to determine if Palantir is worth an investment today, we'll project the expected return for Palantir over the next 10 years at today's price. To calculate the total expected return for the next decade, we grow the above free cash flow per share at our conservative growth rate, then assign a conservative Price-to-FCF multiple (35x) to it for year ten. Thereby, we create a conservative intrinsic value projection (2031 price target), by which we determine the 10-yr expected CAGR returns. If these returns beat our hurdle rate of 15%, we buy, else we wait for a better buying opportunity.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/dc7e1db2ce3e749cd8088652a7029424\" tg-width=\"736\" tg-height=\"534\" width=\"100%\" height=\"auto\"><span>Source: L.A. Stevens Valuation Model</span></p>\n<p>Palantir is expected to generate ~20% annualized returns over the next 10 years, therefore, now is an ideal time to add to a position or start one. Palantir's expected to beat our 15% hurdle rate by a wide margin, hence I rate Palantir a strong buy around $20.</p>\n<p><b>Risks</b></p>\n<ul>\n <li><p><i>There are unforeseen risks given that cryptocurrency is a relatively new technology and there is uncertainty around future regulation.</i></p></li>\n</ul>\n<p>Palantir faces competition from both large incumbent tech companies such as Amazon(NASDAQ:AMZN)&nbsp;as well as startups such as Chainalysis. Palantir needs to offer solutions that generate alpha in digital environments that leverage future technological innovations. Chainalysis is a fintech startup that offers KYC and AML automated transaction monitoring on multiple blockchains, similar to Foundry for Crypto. Chainalysis raised $100 million this summer at a $4.2&nbsp;billion valuation and operates in over 60 countries. On the other side of the spectrum are the large tech giants such as Amazon, which started offering the Amazon Managed Blockchain service in 2018, which makes it easy to utilize blockchains such as Ethereum.</p>\n<p>The intersection of digital payments resembles a large opportunity as the banks and card networks have incredibly large networks developed at scale. This results in a fintech landscape that is ripe for innovation and it will be increasingly more competitive, as the top 250 fintech unicorns have raised over $73&nbsp;billion since 2016. Palantir will rely on developing the next wave of AI solutions when it comes to payments, by deploying them for the government to create the core technology and then filtering the solution for the commercial sector.</p>\n<p><b>Conclusion</b></p>\n<p>Palantir is at the forefront of the digital transformation underway as its platform is the connective tissue for modern organizations to generate insights from many sources of information. In regard to payments and fintech, Palantir has deep roots that link back to the early days of PayPal as Palantir's targeted the large financial institutions since the early 2010s. Palantir continues to expand its platform to apply its deep data insights to information within decentralized finance applications like smart contracts. Palantir's well-positioned to leverage its platform to connect the data from these blockchain applications and with its AI expertise to enable its customers to offer innovative fintech solutions.</p>\n<p>I've been bullish on Palantir over the past year and trading below $20, Palantir represents an attractive price for long-term investors given that Palantir is a generational company and has strong ties to PayPal's early days. Palantir currently serves the IRS and the current banking infrastructure as well as future innovative payment technologies such as cryptocurrencies and smart contracts.\nDeep Roots In Payments\nMuch of the Palantir \"DNA\" and culture is replicated from PayPal. Palantir's core technology was also inspired by PayPal, specifically PayPal's Anti-Fraud platform. Peter Thiel co-founded PayPal with Max Levchin and would later go on to co-find Palantir along with Nathan Gettings, Palantir's first chief technology officer, who was an engineer at PayPal where he worked closely with Levchin fighting payment fraud. This PayPal Anti-Fraud framework would go on to provide the fundamental building blocks for Palantir's first initiative to fight counterterrorism.\nPalantir deploys technology within the government that is similar to what it deploys for large financial institutions. The challenges that financial institutions must overcome are similar to those faced in the government context because there are many data sources and many systems that feed input into the financial service sector as well as the government sector. Palantir uses deep data analytics to identify patterns and trends within this information to help its customers manage risk and execute their plans to better navigate complex environments that are constantly changing.\nIn 2016, about 25% of Palantir's business came from the financial sector as Palantir deployed its Gotham Platform to investigate fraud for large institutions, as reported in its S1. Palantir works with a lot of banks and replaced legacy technology that's been around for over 30 years. Palantir's consistently winning government contracts while Palantir partnered with Airbus(OTCPK:EADSF) to launch SkyWise in 2017 and now works with over 100 airlines.\nSignificant Opportunity At Hand\nOn November 23, Palantir launched Foundry for Crypto, which will leverage Foundry's defined data integration to automatically build data pipelines and convert unorganized data into a transparent hub.\nFoundry for Crypto will enable Web3 startups to leverage the technology that financial institutions use to fight crime. With the current digital transformation underway and the rise of cryptocurrencies and blockchain technologies, Palantir leverages its data expertise to power the next generation of finance software.\nSource: Offerings | Crypto\nAs indicated above, Palantir is chain-agnostic, meaning that Palantir works with multiple blockchains. Palantir integrates transaction data as well as smart contract data which will enable Palantir to leverage the core competencies of its AI and data analysis to provide its KYC (Know-Your-Customer) insights. For example, if somebody were to make a transaction using cryptocurrency from a non-custodial wallet, then it'd typically be a challenge to decipher KYC information from that wallet since the blockchain itself is encrypted and decentralized. Palantir traces the assets in a non-custodial wallet and tracks where the assets were transferred from. This allows Palantir to locate the exchange the asset was originally transferred from and then Palantir can track customer data from the crypto exchange where the asset was purchased, like Coinbase.\nThe example above highlights how Palantir digs deep and scrapes the data from the blockchain to learn about a specific individual. This goes a long way in validating secure transactions as Palantir identifies malicious transactions on the blockchain, based on the transaction's location and specific properties. Companies that want to accept cryptocurrencies need secure solutions while they also want to gather insights around their customers to propel their businesses. BNPL companies, like Affirm, which was started by Max Levchin and Nathan Gettings, use advanced risk modeling (also referred to as AI) to offer consumers more fair credit assessments because BNPL companies have access to essential data from both the merchant and the consumer. Palantir could leverage its AI and data insights to help its customers better understand their clientele to offer targeted marketing campaigns or help them identify opportunities that will decrease expenses.\nFoundry for Crypto is still in its early adoption stage as it was recently rolled out and Palantir has multiple opportunities to implement this platform in a variety of industries as payment technology continues to evolve and will reshape the current payments landscape.\nSmart contracts are another significant opportunity for Palantir. Smart contracts are a set of protocols that are validated and carried out on the flow of data, meaning that once the contract is fulfilled, the data will indicate the contract is satisfied and ensure that the liable party transfers the agreed-upon funds. Palantir has a great opportunity to play a role in the facilitation of data within smart contracts while removing the costs of working with third networks and banks.\nOne of Palantir's SPAC investments, BlackSky, deploys Foundry and processes real-time satellite imagery to monitor events taking place on Earth. For example, BlackSky can detect if the shipment has been delivered since BlackSky's satellites take images multiple times throughout the day. BlackSky monitors data and information that can only be processed through imagery and is the custodian of monitoring these actions and generating these actions into data points, so that they can inform smart contracts as to whether or not the contract was satisfied. This is a great example of how Palantir's customers may leverage Foundry to process information relating to digital assets and new digital protocols.\nThe Government's Implemented Palantir's \"FinTech\" Solution Since 2013\nThe IRS started working with Palantir in 2013 and Palantir continues to land and expand its partnership with the IRS as it's been awarded nearly $20 million from them over the last 12 months.\nSource: USAspending.gov\nIn May, the IRS launched \"Operation Hidden Gem\", which is an initiative to focus on taxpayers who don't report cryptocurrencies gains. Carolyn Schenck, National Fraud Counsel for the IRS, recently had the following in regards to cryptocurrencies.\n\n These transactions are not anonymous, we see you.\"\n\nAnother issue around crypto fraud, which Palantir's AML is designed to detect, is similar to PayPal's Anti-Fraud platform. The IRS recently revealed in its annual report that it seized $3.5 billion so far this year from cryptocurrency-related fraud. Palantir enables the IRS with the solutions that decipher criminal financial schemes and analyzes a variety of data sources in real-time. In the past, Palantir allowed the IRS to track the flow of funds or the flow of assets. Unfortunately for investors, the transition has been in place for the better part of a decade. Those turnaround efforts include investments in cloud computing and artificial intelligence and the divestiture of legacy businesses. While there are now signs of green shoots, it is yet to be seen as to whether the seeds sown have fallen on rocky ground.</p>\n<p>Although the company has a rapidly growing business in hybrid cloud offerings, and a potential growth engine in quantum computing, it faces intense competition in the former industry and uncertain prospects in the latter. Most of the firm’s other businesses are in the doldrums, so IBM’s growth prospects are opaque.</p>\n<p>What is certain is that as of today, IBM has a reasonable and diminishing debt load and strong free cash flow.</p>\n<p>Management is attempting to address growth concerns in part by focusing on the firm’s cloud offerings, while it spins off its managed infrastructure business. That company will be named Kyndryl. However, the debt which the new entity will shoulder, along with the portion of the current dividend that it will carry, has not been divulged.</p>\n<p><b>Recent Quarterly Results</b></p>\n<p>IBM&nbsp;reported&nbsp;Q2 results last Monday. With non-GAAP EPS of $2.33, the company beat estimates by $0.04.</p>\n<p>Revenue of $18.7 billion was flat when adjusted for currency and divestitures.</p>\n<p>The negative side of the report had Systems revenue declining by 7%. However, this was largely due to the normal IBM Z mainframe cycle, down 13% year over year.</p>\n<p>The global financing division, which represents a low single digit percentage of overall revenues, was down 9%. Global technology services, which represents roughly a third of overall revenue and will largely be spun off as Kyndryl, had flattish growth.</p>\n<p>The positive side of the report had Cloud &amp; Cognitive Software cloud revenue up 29% and Global Business Services cloud revenue up 35%. Total cloud revenue of $27 billion increased by 15% over the last 12 months, while cloud revenue grew 13% in the quarter to $7.0 billion.</p>\n<p>Net cash from operating activities hit $17.7 billion, and adjusted free cash flow totaled $11 billion over the last 12 months.</p>\n<p>Since year-end 2020, the company has reduced debt by $6.4 billion.</p>\n<p>Management guides for adjusted free cash flow of $11 billion to $12 billion in 2021.</p>\n<p><b>Where IBM Stands Tall</b></p>\n<p>IBM is viewed by many as at best a third rate IT company and at worst as a dinosaur, headed towards extinction.</p>\n<p>It is evident that the company’s revenues have declined for years; however, to accurately assess the stock, investors must understand that IBM’s legacy businesses have many strengths.</p>\n<p>For example, IBM is the world’s largest IT services company and the dominant provider of mainframes. Among the Fortune 50 companies, 47 are IBM clients.</p>\n<p>Half of the world’s wireless connections are handled by the firm.</p>\n<p>IBM's mainframe systems process nearly 90% of the globe’s credit card transactions, and 97% of the world's largest banks rely on IBM products and services. Consequently, twenty-nine billion ATM transactions are processed annually using IBM systems.</p>\n<p>Eight out of 10 global retailers rely on IBM products and services while 80% of the travel industry's reservations run through IBM systems. That results in 4 billion flight reservations being processed using the company’s IT services.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/7ace4f1436fd2697c5ad266b5017e1dd\" tg-width=\"960\" tg-height=\"721\" width=\"100%\" height=\"auto\"><span>Source: Forbes</span></p>\n<p>It is evident that IBM has a massive customer base that provides large scale recurring revenues. In many cases, moving to competitors' offerings would mean risking the transfer of sensitive information, a move many are not willing to take.</p>\n<p>However, with the transition to cloud services and open source software, there is an increased adoption by firms of mix and match IT infrastructures. In turn, this is eroding IBM’s competitive advantage associated with customer switching costs.</p>\n<p><b>The Sources Of Potential Growth</b></p>\n<p>Investors are generally aware of IBM's effort to drive growth through its hybrid cloud offerings. However, when questioned at JPMorgan’s recent investor conference, CFO Jim Kavanaugh&nbsp;provided insight&nbsp;into how hybrid cloud drives revenue in some of IBM’s other divisions.</p>\n<blockquote>\n For every $1 (in business) we land on a hybrid cloud platform, we see $3 to $5 of software drag and $6 to $8 of services drag overall.\n</blockquote>\n<p>Of course, Kavanaugh is using drag to refer to increased revenue in software and services associated with adoption of IBM’s hybrid cloud. If Kavanaugh’s claims are accurate, that means every dollar spent on the company’s hybrid cloud platform translates into $9 to $13 in additional revenue from the firm’s software and services offerings.</p>\n<p>Because hybrid cloud uses a mix of on-premises private cloud and public cloud services, it offers clients a degree of data privacy. This is of particular concern for customers in healthcare and financial services. Consequently, I would posit that IBM might have an advantage in competing with other hybrid cloud providers as it has extensive relationships within those industries.</p>\n<p>I reviewed a variety of prognostications regarding projected growth rates for the hybrid cloud market. The most recent study, which also falls in the middle of other predictions, is by Mordor Intelligence. That firm&nbsp;forecasts&nbsp;a CAGR of 18.73% from 2021 through 2026.</p>\n<p>Investors should be aware that the major operators in this space are Cisco (CSCO), Hewlett Packard (HPE), Amazon (AMZN), Citrix Systems (CTXS), and IBM.</p>\n<p>The following chart provides a record of the firm’s total cloud growth over the last six quarters.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/5fc85156e70f6caf8ae809f76126a723\" tg-width=\"576\" tg-height=\"336\" width=\"100%\" height=\"auto\"><span>Source: Company reports / Chart by Author</span></p>\n<p>Aside from cloud, there is another source of potential growth, although it is unlikely to materialize soon.</p>\n<p>Early in 2019, IBM&nbsp;introduced&nbsp;the Q System One. IBM Q systems are the world's first quantum computer designed for scientific and commercial use.</p>\n<p>Pardon the pun, but quantum computers represent a quantum leap in technology. Prescient And Strategic Intelligence&nbsp;forecasts&nbsp;a CAGR of 56% for the industry through 2030 with the quantum computer market share reaching nearly $65 billion.</p>\n<p>For additional insights regarding quantum computing and IBM’s position within that industry, I point you to&nbsp;my article, “IBM: Why My Eye Is Fixed On Big Blue.”</p>\n<p><b>Understanding Kyndryl</b></p>\n<p>Once&nbsp;Kyndryl&nbsp;is launched, it will have more than 90,000 employees and more than 4,600 customers in 115 countries. With a $60 billion services backlog, the new entity will begin with projected revenues of $19 billion. The average 12 month price target of 8 analysts is $153.50. The price target of the 3 analysts rating the stock since the last earnings report is $151.33.</p>\n<p>IBM has a P/E of 24.05x and a forward P/E of 17.67x. This compares to its five year averages of 16.42x and 13.25x respectively. It is well below the sector average which is in the low thirties for both metrics.</p>\n<p>The 3 to 5 year PEG provided by Seeking Alpha Premium is 1.16x. Schwab calculates a PEG of 1.49x, and Yahoo does not provide a PEG ratio.</p>\n<p>I believe the current P/E ratios for the stock reflect investors anticipating increased growth for IBM once the spinoff is complete. The PEG ratios show the stock is reasonably valued.</p>\n<p><b>Is IBM Stock A Good Long-Term Investment?</b></p>\n<p>IBM has an entrenched but evolving position among many of the largest companies on the globe. Unfortunately, the cloud, which is seen as the company’s primary avenue for growth, could also lead to a slow deterioration in some of the firm’s legacy businesses.</p>\n<p>That the cloud business has been growing at a rapid pace is manifest: IBM can now boast of over 3,200 clients using the firm’s hybrid cloud platform. That is nearly four times the number just prior to the Red Hat acquisition.</p>\n<p>If management’s claims are accurate, the hybrid cloud platform will create robust growth in the software and services division’s revenues. Unfortunately for investors, the transition has been in place for the better part of a decade. Those turnaround efforts include investments in cloud computing and artificial intelligence and the divestiture of legacy businesses. While there are now signs of green shoots, it is yet to be seen as to whether the seeds sown have fallen on rocky ground.\nAlthough the company has a rapidly growing business in hybrid cloud offerings, and a potential growth engine in quantum computing, it faces intense competition in the former industry and uncertain prospects in the latter. Most of the firm’s other businesses are in the doldrums, so IBM’s growth prospects are opaque.\nWhat is certain is that as of today, IBM has a reasonable and diminishing debt load and strong free cash flow.\nManagement is attempting to address growth concerns in part by focusing on the firm’s cloud offerings, while it spins off its managed infrastructure business. That company will be named Kyndryl. However, the debt which the new entity will shoulder, along with the portion of the current dividend that it will carry, has not been divulged.\nRecent Quarterly Results\nIBM reported Q2 results last Monday. With non-GAAP EPS of $2.33, the company beat estimates by $0.04.\nRevenue of $18.7 billion was flat when adjusted for currency and divestitures.\nThe negative side of the report had Systems revenue declining by 7%. However, this was largely due to the normal IBM Z mainframe cycle, down 13% year over year.\nThe global financing division, which represents a low single digit percentage of overall revenues, was down 9%. Global technology services, which represents roughly a third of overall revenue and will largely be spun off as Kyndryl, had flattish growth.\nThe positive side of the report had Cloud & Cognitive Software cloud revenue up 29% and Global Business Services cloud revenue up 35%. Total cloud revenue of $27 billion increased by 15% over the last 12 months, while cloud revenue grew 13% in the quarter to $7.0 billion.\nNet cash from operating activities hit $17.7 billion, and adjusted free cash flow totaled $11 billion over the last 12 months.\nSince year-end 2020, the company has reduced debt by $6.4 billion.\nManagement guides for adjusted free cash flow of $11 billion to $12 billion in 2021.\nWhere IBM Stands Tall\nIBM is viewed by many as at best a third rate IT company and at worst as a dinosaur, headed towards extinction.\nIt is evident that the company’s revenues have declined for years; however, to accurately assess the stock, investors must understand that IBM’s legacy businesses have many strengths.\nFor example, IBM is the world’s largest IT services company and the dominant provider of mainframes. Among the Fortune 50 companies, 47 are IBM clients.\nHalf of the world’s wireless connections are handled by the firm.\nIBM's mainframe systems process nearly 90% of the globe’s credit card transactions, and 97% of the world's largest banks rely on IBM products and services. Consequently, twenty-nine billion ATM transactions are processed annually using IBM systems.\nEight out of 10 global retailers rely on IBM products and services while 80% of the travel industry's reservations run through IBM systems. That results in 4 billion flight reservations being processed using the company’s IT services.\nSource: Forbes\nIt is evident that IBM has a massive customer base that provides large scale recurring revenues. In many cases, moving to competitors' offerings would mean risking the transfer of sensitive information, a move many are not willing to take.\nHowever, with the transition to cloud services and open source software, there is an increased adoption by firms of mix and match IT infrastructures. In turn, this is eroding IBM’s competitive advantage associated with customer switching costs.\nThe Sources Of Potential Growth\nInvestors are generally aware of IBM's effort to drive growth through its hybrid cloud offerings. However, when questioned at JPMorgan’s recent investor conference, CFO Jim Kavanaugh provided insight into how hybrid cloud drives revenue in some of IBM’s other divisions.\n\n For every $1 (in business) we land on a hybrid cloud platform, we see $3 to $5 of software drag and $6 to $8 of services drag overall.\n\nOf course, Kavanaugh is using drag to refer to increased revenue in software and services associated with adoption of IBM’s hybrid cloud. If Kavanaugh’s claims are accurate, that means every dollar spent on the company’s hybrid cloud platform translates into $9 to $13 in additional revenue from the firm’s software and services offerings.\nBecause hybrid cloud uses a mix of on-premises private cloud and public cloud services, it offers clients a degree of data privacy. This is of particular concern for customers in healthcare and financial services. Consequently, I would posit that IBM might have an advantage in competing with other hybrid cloud providers as it has extensive relationships within those industries.\nI reviewed a variety of prognostications regarding projected growth rates for the hybrid cloud market. The most recent study, which also falls in the middle of other predictions, is by Mordor Intelligence. The Bureau of Labor Statistics' last report on U.S. GDP showed that personal consumption slowed to a just 1.6% annualized rate in the third quarter, down from a 12.0% clip in the second.</p>\n<p>A jump in prices, as inflationary pressure reverberates across the recovering economy, is <a href=\"https://laohu8.com/S/AONE.U\">one</a> factor economists are closely watching as a potential anchor on consumer spending. While many companies have signaled in their latest earnings reports that they have been able to pass on prices to end users so far, consumers are beginning to take note of rising inflation. Depending on the magnitude and extent of the price increases, this could have a further dampening effect on consumption.</p>\n<p>The University of Michigan Surveys of Consumers highlighted last week that consumers expected inflation to rise by 4.9% over the next year, which was the highest print since 2008. And the headline index for the University of Michigan showed that the overall sentiment index fell to a 10-year low in early November, in large part reflecting concerns over how inflation would impact consumers' finances. This report came just two days after the Bureau of Labor Statistics' Consumer Price Index (CPI) for October showed that inflation jumped by a greater-than-expected 6.2% compared to the prior year, marking the fastest annual rise since 1990.</p>\n<p>\"It does take a while before a drop in consumer sentiment actually impacts spending,\" Yung-Yu Ma, BMO Wealth Management's chief investment strategist, told Yahoo Finance Live last week.</p>\n<p>\"That's going to be one of the big things going forward, to see whether or not that consumer sentiment can bounce back, whether consumers will be resilient in the face of these price pressures, or whether they'll start to pull back a bit and decide they're going to hold off on spending and wait to see when prices come down or at least stabilize before they spend more in the new year,\" he said. \"So that remains to be seen, and that is a big question mark as we go into 2022.\"</p>\n<h2>Big box retailers report earnings</h2>\n<p>Quarterly earnings results from companies including Walmart and Target will also be monitored this week as a proxy of consumers' propensity to spend, especially heading into the critical holiday shopping season. The results and earnings calls will also likely include more commentary around how shipping delays and supply chain disruptions are impacting America's largest retailers.</p>\n<p>A back-to-school season that saw many students return to class in-person likely helped stoke spending at both Walmart and Target. Growth still likely slowed compared to earlier on during the pandemic, however, when the companies had benefited from a consumer shift to spending on goods rather than on services, and to big-box stores that would allow them to get all their shopping needs done in one trip during the pandemic.</p>\n<p>Walmart's sales are expected to grow just 1% on a year-over-year basis to reach $135.5 billion, data from Bloomberg showed. This would mark the slowest top-line growth rate since the first quarter of 2020. Total Walmart U.S. same-store sales are expected to grow 7%, however, to accelerate from the prior quarter's 5.4% increase. The firm added at the time that they were also taking steps to try and circumvent supply snarls, including chartering vessels specifically for Walmart goods. All these measures, however, also incur additional costs.</p>\n<p>Target, for its part, also mentioned it was trying to maneuver around supply chain disruptions on its latest earnings call as well.</p>\n<p>\"Our team has been successfully addressing supply chain bottlenecks, which are affecting both domestic freight and international shipping. Steps include expedited ordering and larger upfront quantities in advance of a season, mitigating the risk that replenishments could take longer than usual,\" said Target Chief Operating Officer John Mulligan in August. \"Bottom line, with Q2 ending inventory up more than 26% or nearly $2.5 billion compared to a year ago, we believe we're well-positioned for the fall and ready to deliver strong growth on top of last year's record increase.\"</p>\n<p>Target is expected to see revenue grow 8% to $24.09 billion in its fiscal third quarter, also slowing compared to its 9% growth rate in the second quarter and 21% year-over-year increase in the same period last year. Closely watched same-store sales are expected to rise b 8.3%, or slower than the 8.9% rate in the second quarter. Digital same-store sales, however, are anticipated to accelerate sequentially to a 13.25% clip, on top of the 155% digital sales growth Target posted in the same period last year.</p>\n<p>Commentary around labor supply shortages and hiring trends will also be closely watched for both Target and Walmart. In September, Target said it would be hiring 100,000 seasonal employees for the holidays, or fewer than the more than 130,000 workers it hired in each of the last two holiday seasons. This would accelerate from a 0.7% monthly advance in September, which had been an unexpected increase at the time given that many economists were anticipating that a rise in Delta variant cases would weigh on spending during the month.\n\"Our data suggest broad-based improvement across major sectors, including restaurants, department stores and general merchandise,\" Bank of America economist Michelle Meyer wrote in a note on Friday. \"Netting out restaurants, gas and building materials, we look for the core control group to increase 0.5% [month-over-month]. Consumer spending remained resilient in October and will likely stay elevated as we head into the holiday season.\"\nIf results come is as expected, October would mark a third straight monthly increase in retail sales. However, the rate of growth in consumer spending has slowed considerably in the second half of this year so far, compared to the first half when government stimulus checks and other economic support had helped pad consumers' wallets and stoke spending. The Bureau of Labor Statistics' last report on U.S. GDP showed that personal consumption slowed to a just 1.6% annualized rate in the third quarter, down from a 12.0% clip in the second.\nA jump in prices, as inflationary pressure reverberates across the recovering economy, is one factor economists are closely watching as a potential anchor on consumer spending. While many companies have signaled in their latest earnings reports that they have been able to pass on prices to end users so far, consumers are beginning to take note of rising inflation. Depending on the magnitude and extent of the price increases, this could have a further dampening effect on consumption.\nThe University of Michigan Surveys of Consumers highlighted last week that consumers expected inflation to rise by 4.9% over the next year, which was the highest print since 2008. And the headline index for the University of Michigan showed that the overall sentiment index fell to a 10-year low in early November, in large part reflecting concerns over how inflation would impact consumers' finances. This report came just two days after the Bureau of Labor Statistics' Consumer Price Index (CPI) for October showed that inflation jumped by a greater-than-expected 6.2% compared to the prior year, marking the fastest annual rise since 1990.\n\"It does take a while before a drop in consumer sentiment actually impacts spending,\" Yung-Yu Ma, BMO Wealth Management's chief investment strategist, told Yahoo Finance Live last week.\n\"That's going to be one of the big things going forward, to see whether or not that consumer sentiment can bounce back, whether consumers will be resilient in the face of these price pressures, or whether they'll start to pull back a bit and decide they're going to hold off on spending and wait to see when prices come down or at least stabilize before they spend more in the new year,\" he said. \"So that remains to be seen, and that is a big question mark as we go into 2022.\"\nBig box retailers report earnings\nQuarterly earnings results from companies including Walmart and Target will also be monitored this week as a proxy of consumers' propensity to spend, especially heading into the critical holiday shopping season. The results and earnings calls will also likely include more commentary around how shipping delays and supply chain disruptions are impacting America's largest retailers.\nA back-to-school season that saw many students return to class in-person likely helped stoke spending at both Walmart and Target. Growth still likely slowed compared to earlier on during the pandemic, however, when the companies had benefited from a consumer shift to spending on goods rather than on services, and to big-box stores that would allow them to get all their shopping needs done in one trip during the pandemic.\nWalmart's sales are expected to grow just 1% on a year-over-year basis to reach $135.5 billion, data from Bloomberg showed. This would mark the slowest top-line growth rate since the first quarter of 2020. Total Walmart U.S. same-store sales are expected to grow 7%, however, to accelerate from the prior quarter's 5.4% increase. The firm added at the time that they were also taking steps to try and circumvent supply snarls, including chartering vessels specifically for Walmart goods. All these measures, however, also incur additional costs.\nTarget, for its part, also mentioned it was trying to maneuver around supply chain disruptions on its latest earnings call as well.\n\"Our team has been successfully addressing supply chain bottlenecks, which are affecting both domestic freight and international shipping. Gross margin 41.5% to 42.5%; Opex $11.3 billion to $11.5 billion; Other income zero; Tax rate 16%.”\n</blockquote>\n<p>Key topics of conversation</p>\n<p>As usual, the iPhone will likely be a center-of-attention business. Not only do smartphones account for roughly half of Apple’s total revenues, but the segment also seems to have been a beneficiary of two successful product launches in the past 12 months: the 5G-ready iPhone 12 and iPhone 13.</p>\n<p>I have talked about the iPhone at length recently. First, the “super cycle thesis”seems to be proving right, at least judging by third-party research reports. However, keep in mind the&nbsp;debate around the supply chain challenges, as it could provide clues about device sales in the important holiday quarter.</p>\n<p>Services will likely be another hot topic. The bad news is that any potential drag&nbsp;from the App Store debacle&nbsp;may be reflected in the company’s guidance for fiscal first quarter, even if the impact may not be felt in fiscal Q4 results. The better news is that strength in the iPhone and other products could help to propel user engagement and consumption of Apple’s services, something that not even Apple’s management team might have been able to factor into their guidance last quarter.</p>\n<p>What to expect of AAPL stock</p>\n<p>A few months ago,I did a study on Apple share price behavior&nbsp;ahead of earnings seasons. At the median, AAPL has risen just short of 5% in the two weeks following the announcement of the company’s quarterly results. This is much better than Apple stock’s average two-week performance outside the earnings period – a.k.a. the “control group”. See chart below.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/7ce4261df569b5d66c7ee39b0feb401d\" tg-width=\"1200\" tg-height=\"690\" width=\"100%\" height=\"auto\"><span>Figure 2: Median 2-week returns, earnings vs. non-earnings.</span></p>\n<p>This can be encouraging news for Apple stock investors – more so considering that AAPL remains below its all-time high, although now by only 5%. Not only do smartphones account for roughly half of Apple’s total revenues, but the segment also seems to have been a beneficiary of two successful product launches in the past 12 months: the 5G-ready iPhone 12 and iPhone 13.\nI have talked about the iPhone at length recently. First, the “super cycle thesis”seems to be proving right, at least judging by third-party research reports. However, keep in mind the debate around the supply chain challenges, as it could provide clues about device sales in the important holiday quarter.\nServices will likely be another hot topic. The bad news is that any potential drag from the App Store debacle may be reflected in the company’s guidance for fiscal first quarter, even if the impact may not be felt in fiscal Q4 results. The better news is that strength in the iPhone and other products could help to propel user engagement and consumption of Apple’s services, something that not even Apple’s management team might have been able to factor into their guidance last quarter.\nWhat to expect of AAPL stock\nA few months ago,I did a study on Apple share price behavior ahead of earnings seasons. At the median, AAPL has risen just short of 5% in the two weeks following the announcement of the company’s quarterly results. This is much better than Apple stock’s average two-week performance outside the earnings period – a.k.a. the “control group”.
