Palantir Technologies is not a low-risk pick, but I do believe that, in the long run, investors could see sizeable gains from this stock.</p>\n<p><b>Palantir & US Army Contract</b></p>\n<p>In early October, Palantir Technologies announced that it was selected by the US Army for a contract worth $823 million that will see the company deliver the Army Intelligence data fabric and analytics foundation for the <i>Capability Drop 2</i> (CD-2) program.</p>\n<p>For a company like Palantir, which generates revenue of around $1.5 billion a year right now, an $800+ million contract is huge, of course, but it should be noted that this contract will not see Palantir capture all of that revenue in a short period of time. On top of that, not necessarily all of that revenue will go to Palantir Technologies, as other vendors, e.g., for hardware, might take some share of the contract as well. A more bearish analyst noted that the administration has requested around $100 million for that contract in fiscal 2022, suggesting that it will take several years for Palantir to capture all of the revenue from that contract.</p>\n<p>Still, this contract is a major positive, I believe, due to several reasons. First, the decision by the US Army to award the contract to Palantir Technologies suggests that Palantir remains a forerunner on a tech basis in the defense space, despite some analysts and commenters believing that Palantir's offering/services are very commoditized. If that were the case, the contract would likely have gone to a different company that sells its services and products at lower prices - remember that Palantir demands gross margins north of 70% on a company-wide basis. Customers would not be willing to pay that much for a commoditized product that could be supplied by anyone.</p>\n<p>The contract award by the US Army for such a large single contract also indicates that officials see Palantir as capable of delivering on large-scale contracts, despite the fact that Palantir Technologies is, by revenue and employer count, not a very large company today. Instead, Palantir seems to work well with defense customers, which is why the company gets chosen for new contracts again and again - even by the US Space Force.</p>\n<p><b>PLTR Stock Forecast</b></p>\n<p>Palantir's management believes that the company will be the most important software player in the world one day, and even though I believe that this is far from guaranteed, I do believe that Palantir has massive growth potential for many years to come. Its solutions could have a huge impact in commerce as well as in the military and security fields. Thanks to close relations with customers (as laid out above), a proven track record, and strong talent - which is why stock-based compensation is so high, as that talent is expensive - Palantir should be able to deliver huge revenue growth throughout the 2020s.</p>\n<p>Management believes that revenue in 2024 will come in around $4 billion, and that aligns pretty well with analyst estimates. During its four quarters as a publicly traded company, Palantir has beaten analyst estimates on both lines four times, thus the company is establishing a pretty clear track record of outperforming expectations. It is, of course, not guaranteed that this will happen in the future, too, but I do believe that there is a pretty solid chance that Palantir could generate more than $4 billion in revenue in 2024. Let's still go with the $4 billion estimate and assume that revenue grows by 30% for the following three years, and by 25% between 2028 and 2030. If that were to happen, then Palantir would generate revenue of $17 billion in 2030, which would pencil out to a ~11x increase in nine years. What could a company with $17 billion in annual sales and 25% revenue growth be valued at?</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/52c4b159657eb14f408b680d91dd91ca\" tg-width=\"635\" tg-height=\"515\" width=\"100%\" height=\"auto\"><span>Data by YCharts</span></p>\n<p>Major software players such as Microsoft (MSFT), Salesforce.com (CRM), and Adobe (ADBE) are growing by 15%-25% right now, and trade for 11x to 19x this year's sales today. Considering that Palantir does, in our scenario, grow a little faster than these three companies, a 15x sales multiple does not seem outrageous at all, I believe. Based on estimated sales of $17 billion, this gets us to a market capitalization of $255 billion nine years from now, or roughly 5.3x as much as today's market capitalization of $48 billion. This does, however, not mean that PLTR will see its shares climb by 430%, as we also have to consider the company's share count, which has been rising and which will likely continue to rise. It is hard to forecast where exactly the share count will stand nine years from now, as we don't know the trajectory of future share-based compensation and since PLTR might start to repurchase shares in the future. If we assume that the share count rises by 100 million a year (the share count has risen by 80 million shares over the last year, per YCharts), that pencils out to a share count of ~2.9 billion in 2030. Based on an expected market capitalization of $255 billion, this gets us to a share price of around $90 - or roughly 3.5x as much as today. In other words, if this scenario comes true, investors will generate a 9-year return of around 250%, or roughly 15% a year. That is not as outstanding as the returns one would have gotten when one held AMZN(AMZN)over the last nine years, for example, but an annual return in the ballpark of 15% is still highly attractive, I believe.</p>\n<p>One can, of course, argue that this scenario is not realistic and that the growth rate should be higher or lower, or that the sales multiple in 2030 should be different. On top of that, profitability has not been proven on a lasting basis yet, and we don't know the trajectory of share-based compensation expenses.</p>\n<p>Nevertheless, I believe that Palantir is a high-growth company that could deliver double-digit total returns in the long run, and due to a huge and fast-growing addressable market and a wide moat, I am willing to invest in this company - unlike many other highly-valued growth companies that I deem unattractive. The rate is so called because TIPS holders can earn the same return as holders of nominal Treasurys if average annual CPI inflation matches that gap over the life of the bonds.</p>\n<p>Rising break-even rates worry some investors because the move suggests current inflation pressures could last longer than previously expected. The Labor Department said on Oct. 13 that last month’s consumer-price indexrose by 5.4% from a year earlier, in unadjusted terms. While that index tends to run slightly higher than the Federal Reserve’s preferred inflation gauge, the data still confirmed that inflation is much higher than the central bank’s 2% annual target.</p>\n<p>Investors and analysts generally expect inflation to cool in the coming months as businesses ramp up the supply of goods to meet consumer demand and consumers further ease supply-chain pressures by returning to more normal spending patterns—purchasing fewer goods and more services. Many, though, have revised their forecasts upward in light of surging energy prices, rising rents andincreasing evidence of a tightening employment market.</p>\n<p>Some analysts caution that break-even rates still don’t suggest serious concern about longer-term inflation, though they may be heading in that direction. Yield differentials between nominal and inflation-protected securities, for example, suggest CPI inflation will moderate to 2.6% in five yearsthen drop down to just below 2% about a decade from now. And even those numbers could overstate baseline expectations because break-evens can also rise based on increasing uncertainty about the inflation outlook.</p>\n<p>“Break-evens are flashing maybe a yellow light here, but certainly not a red light,” said Michael Pond, head of global inflation-linked research atBarclays PLC.</p>\n<p>Several factors have lifted break-even rates this year, including a vaccine-fueled economic recovery, massive amounts of government stimulus and consistent messaging from central bankers that the Fed will be patient in its approach to tightening monetary policy.</p>\n<p>Last year, Fed officials announceda new policy framework, stating they would welcome inflation being modestly above their 2% target for a time to make up for the extended period it has spent below that level.</p>\n<p>Investors’ concerns over inflation have ebbed and flowed this year, but have clearly increased lately, driving a flood of cash toward inflation-protected bonds. About $2.1 billion on net was funneled into mutual and exchange-traded funds that focus on TIPS during the two weeks ending Oct. 13, according to Refinitiv Lipper data, the largest two-week inflow in more than two months. That compared with a net outflow of $1.7 billion from all taxable bond funds during the same period.</p>\n<p>Fed officials themselves have recentlyexpressed concernsthat disrupted supply chains were raising the risks of more persistent inflation. At the same time, Chairman Jerome Powell has said the central bank doesn’t expect the current spike in consumer prices to lead to a new regime in which inflation remains high year after year.</p>\n<p>Break-even rates, notably, have climbed even as investors have pulled forward their forecasts for when the Fed will start to raise interest rates. Federal-funds futures, which investors use to wager on interest rate policy, recently showed a 51% chance of a rate increase by July 2022 and 75% by September 2022. That is up from around 15% and 27% a month ago, respectively.</p>\n<p>“The question right now is at what point does the pull forward [in rate increases] and possible tightening make investors believe that central banks can slow the growth of inflation,” said Jim Vogel, interest-rates strategist at FHN Financial.</p>\n<p>Raising interest rates typically slows economic growth by increasing borrowing costs and pushing consumers to spend less, thereby cooling inflation as well.</p>\n<p>Shorter-dated inflation expectations can continue to rise with commodity price concerns, but it has been surprising that the market’s pulling forward of interest-rate hikes hasn’t done more to arrest the rise in investors’ inflation expectations, some analysts say.</p>\n<p>Still, rising interest-rate expectations and inflation forecasts aren’t incompatible, Barclays’ Mr. Pond said. In a race to disrupt residential real estate, one of the largest markets in the world, Opendoor's long-term potential could bring big returns for patient investors.</p>\n<p>Despite the upside, the market hasn't yet appreciated Opendoor's accomplishments; the stock is down more than 50% from its highs. There are three important clues that Opendoor could be a compelling investment idea for bold investors.</p>\n<h3>1. Opendoor is winning the iBuying battle</h3>\n<p>The traditional home-buying process in the United States is slow and handled by multiple parties, including agents, lawyers, inspectors, and bankers. This creates a lot of back and forth paperwork and drags the process out to more than 30 days, on average.</p>\n<p>Opendoor pioneered the concept of \"iBuying,\" where the buying and selling of a house are digitized, and a company like Opendoor works directly with sellers to provide them with a cash offer and a digital closing process. The company then resells the house on the market. The iBuying process cuts out agents and some of the fees associated with traditional closings, such as agent commissions. Opendoor then resells the house on the market and charges a service fee of up to 5% on the transaction.</p>\n<p>After seeing Opendoor steadily grow with its iBuying concept, competitors have also begun to offer iBuying services, including <b>Zillow Group</b> and Offerpad. Because of how capital intensive the business is (a lot of money is needed to buy and sell thousands of houses) and how price competitive the housing market is, these companies are racing to get as big as possible. As the companies buy and sell more homes, they have the ability to become more profitable by leveraging outsourced contractors to save money, and its pricing algorithm improves as it sees more transactions.</p>\n<p>According to iBuyerStats, a website dedicated to tracking the competitors found in iBuying, Opendoor has consistently had the most housing inventory available for sale. It currently has roughly 3,300 houses for sale, 53% more than Zillow and more than four times as many as Offerpad.</p>\n<h3>2. Revenue growth is ahead of schedule</h3>\n<p>When companies go public viaSPACmerger, they lay out a public presentation of their business, often including long-term growth projections. Opendoor laid out its pre-merger investor presentation about a year ago, in September 2020.</p>\n<p>Fast forward to the company's recent 2021 Q2 earnings call. CEO and founder Eric Wu said on the earnings call, \"... based on our current progress, our second half revenue run rate is on track to exceed our 2023 target, a full two years ahead of plan.\"</p>\n<p>In other words, if Opendoor were to operate for 12 months at the level the business currently is, it would surpass the $9.8 billion in revenue it projected for 2023. This is an underlooked point because if Opendoor is already two years ahead of its original growth curve, where will it be by 2023? Sure, a dip in the housing market or other events could disrupt the company's speed of growth, but Opendoor is showing the world that the business is operating at a high level.</p>\n<h3>3. SPACs are out of favor with the market... opportunity?</h3>\n<p>Investors have overlooked this strong performance, focusing instead on the fact that Opendoor joined the public market via SPAC merger. It has hardly mattered what operating results or earnings have looked like for former SPACs; the stock market has been selling off virtually all SPAC-based stocks for several months now.</p>\n<p>Investors have been spooked by a handful of \"bad apple\" companies turning up fraudulent, and other companies have wildly missed on the projections they made before going public. These instances have burned those involved, and investors have taken a much more cautious attitude toward SPACs as a whole.</p>\n<p>But if companies like Opendoor keep blowing away estimates, the market is likely to come around eventually. When it does, the stock price could move aggressively. If we take Eric Wu's comments about revenue and assume that Opendoor does sales of $10 billion in 2022 (in other words, Opendoor stops growing and maintains its current pace over the following year), the stock currently trades at aprice-to-sales(P/S) ratio of just 1.0. That's a bargain-bin valuation.</p>\n<p>Competitor Zillow Group trades at a P/S ratio of more than 3, reflecting Opendoor's discount as a former SPAC.</p>\n<h3>Here's the bottom line</h3>\n<p>Real estate is a huge market, and it's a complicated industry because of the clash between traditional agents and the \"new kids\" on the block trying to bring technology into homebuying. Opendoor then resells the house on the market and charges a service fee of up to 5% on the transaction.\nAfter seeing Opendoor steadily grow with its iBuying concept, competitors have also begun to offer iBuying services, including Zillow Group and Offerpad. Because of how capital intensive the business is (a lot of money is needed to buy and sell thousands of houses) and how price competitive the housing market is, these companies are racing to get as big as possible. As the companies buy and sell more homes, they have the ability to become more profitable by leveraging outsourced contractors to save money, and its pricing algorithm improves as it sees more transactions.\nAccording to iBuyerStats, a website dedicated to tracking the competitors found in iBuying, Opendoor has consistently had the most housing inventory available for sale. It currently has roughly 3,300 houses for sale, 53% more than Zillow and more than four times as many as Offerpad.\n2. Revenue growth is ahead of schedule\nWhen companies go public viaSPACmerger, they lay out a public presentation of their business, often including long-term growth projections. Opendoor laid out its pre-merger investor presentation about a year ago, in September 2020.\nFast forward to the company's recent 2021 Q2 earnings call. CEO and founder Eric Wu said on the earnings call, \"... based on our current progress, our second half revenue run rate is on track to exceed our 2023 target, a full two years ahead of plan.\"\nIn other words, if Opendoor were to operate for 12 months at the level the business currently is, it would surpass the $9.8 billion in revenue it projected for 2023. SPACs are out of favor with the market... opportunity?\nInvestors have overlooked this strong performance, focusing instead on the fact that Opendoor joined the public market via SPAC merger. It has hardly mattered what operating results or earnings have looked like for former SPACs; the stock market has been selling off virtually all SPAC-based stocks for several months now.\nInvestors have been spooked by a handful of \"bad apple\" companies turning up fraudulent, and other companies have wildly missed on the projections they made before going public. These instances have burned those involved, and investors have taken a much more cautious attitude toward SPACs as a whole.\nBut if companies like Opendoor keep blowing away estimates, the market is likely to come around eventually. While it has hinted that an additional rate increase is likely in December, and that its policy rate could reach 1.7% toward the end of 2024, that is merely more evidence of monetary policy makers’ extreme reluctance to implement the kind of rate increases that are required to achieve a 2% inflation target consistently.</p>\n<blockquote>\n <b>Today’s risk-asset valuations are utterly detached from reality.</b>\n</blockquote>\n<p>Central banks’ overwhelming reluctance to pursue interest-rate and balance-sheet policies compatible with their inflation targets should come as no surprise. In the years between the start of the Great Moderation in the mid-1980s and the 2007-08 financial crisis, advanced-economy central banks failed to give sufficient weight to financial stability. A prime example was the Bank of England’s loss of all supervisory and regulatory powers when it was granted operational independence in 1997.</p>\n<p><b>Prioritize financial stability over inflation</b></p>\n<p>The result was a financial disaster and a severe cyclical downturn. Confirming the logic of “once bitten, twice shy,” central banks then responded to the COVID-19 pandemic by pursuing unprecedentedly aggressive policies to ensure financial stability. But they also went far beyond what was required, pulling out all the policy stops to support real economic activity.</p>\n<p>Central banks were right to prioritize financial stability over price stability, considering that financial stability itself is a prerequisite for sustainable price stability (and for some central banks’ other target, full employment). The economic and social cost of a financial crisis, especially with private and public leverage as high as it is today, would dwarf the cost of persistently overshooting the inflation target. Obviously, very high inflation rates must be avoided, because they, too, can become a source of financial instability; but if preventing a financial calamity requires a few years of high single-digit inflation, the price is well worth it.</p>\n<blockquote>\n <b>There is not enough resilience in non-central bank balance sheets to address a fire sale of distressed assets or a run on commercial banks or other systemically important financial institutions that hold liquid liabilities and illiquid assets.</b>\n</blockquote>\n<p>I hope (and expect) that central banks—not least the Federal Reserve—are ready to respond appropriately if the U.S. federal government breaches its “debt ceiling” on or around Oct. 18. A recent study by Mark Zandi of Moody’s Analytics concludes that a U.S. sovereign debt default could destroy up to 6 million U.S. jobs and wipe out as much as $15 trillion in private wealth. This estimate strikes me as optimistic. If the sovereign default were to be protracted, the costs would probably be much higher.</p>\n<p>In any case, a U.S. sovereign default would also have a dramatic and devastating global impact, afflicting both advanced economies and emerging and developing markets. U.S. sovereign debtTMUBMUSD10Y,1.551%is widely held globally, and the U.S. dollarBUXX,0.43%remains the world’s senior reserve currency.</p>\n<p><b>Vulnerable to financial shocks</b></p>\n<p>Even without a self-inflicted wound like a congressional failure to raise or suspend the debt ceiling, financial fragility is rife nowadays. Household, corporate, financial, and government balance sheets have grown to record highs this century, rendering all four sectors more vulnerable to financial shocks.</p>\n<blockquote>\n <b>The economic and social cost of a</b> \n <b>financial crisis, especially with private and public leverage as high as it is today, would dwarf the cost of persistently overshooting the inflation target.</b>\n</blockquote>\n<p>Central banks are the only economic actors capable of addressing the funding and market-liquidity crises that are now part of the new normal. There is not enough resilience in non-central bank balance sheets to address a fire sale of distressed assets or a run on commercial banks or other systemically important financial institutions that hold liquid liabilities and illiquid assets. This is as true in China as it is in the U.S., the eurozone, Japan, and the United Kingdom.</p>\n<p>China’s real-estate bubble—and the household debt secured against it—is likely to implode sooner or later. The dangerously indebted property developer Evergrande could well be the catalyst. But even if Chinese authorities manage to prevent a full-fledged financial meltdown, a deep and persistent economic slump would be unavoidable. Add to that a marked decline in China’s potential growth rate (owing to demographics and enterprise-hostile policies), and the world economy will have lost one of its engines.</p>\n<p><b>Distorted beliefs and enduring bubbles</b></p>\n<p>Across the advanced economies (and in many emerging markets), risk assets, notably equitySPX,+1.05%GDOW,0.04%DJIA,+0.92%and real estate, appear to be materially overvalued, despite recent minor corrections. The only way to avoid this conclusion is to believe that long-run real interest rates today (which are negative in many cases) are at or close to their fundamental values. I suspect that both the long-run real safe interest rate and assorted risk premiums are being artificially depressed by distorted beliefs and enduring bubbles, respectively. If so, today’s risk-asset valuations are utterly detached from reality.</p>\n<blockquote>\n <b>The goals of 2% inflation and maximum employment can wait, but financial stability cannot.</b>\n</blockquote>\n<p>Whenever the inevitable price corrections materialize, central banks, supervisors, and regulators will need to work closely with finance ministries to limit the damage to the real economy. Significant deleveraging by all four sectors (households, nonfinancial corporates, financial institutions, and governments) will be necessary to reduce financial vulnerability and boost resilience. Orderly debt restructuring, including sovereign debt restructuring in several highly vulnerable developing countries, will need to be part of the overdue restoration of financial sustainability.</p>\n<p>Central banks, acting as lenders of last resort (LLR) and market makers of last resort (MMLR), will once again be the linchpins in what is sure to be a chaotic sequence of events. Their contributions to global financial stability have never been more important. The goals of 2% inflation and maximum employment can wait, but financial stability cannot. Since LLR and MMLR operations are conducted in the twilight zone between illiquidity and insolvency, these central-bank activities have marked quasi-fiscal characteristics. Thus, the crisis now waiting in the wings will inevitably diminish central bank independence.</p>\n<p><b><i>Willem H. The only way to avoid this conclusion is to believe that long-run real interest rates today (which are negative in many cases) are at or close to their fundamental values. I suspect that both the long-run real safe interest rate and assorted risk premiums are being artificially depressed by distorted beliefs and enduring bubbles, respectively. If so, today’s risk-asset valuations are utterly detached from reality.\n\nThe goals of 2% inflation and maximum employment can wait, but financial stability cannot.\n\nWhenever the inevitable price corrections materialize, central banks, supervisors, and regulators will need to work closely with finance ministries to limit the damage to the real economy. Significant deleveraging by all four sectors (households, nonfinancial corporates, financial institutions, and governments) will be necessary to reduce financial vulnerability and boost resilience. Orderly debt restructuring, including sovereign debt restructuring in several highly vulnerable developing countries, will need to be part of the overdue restoration of financial sustainability.\nCentral banks, acting as lenders of last resort (LLR) and market makers of last resort (MMLR), will once again be the linchpins in what is sure to be a chaotic sequence of events. Their contributions to global financial stability have never been more important. The goals of 2% inflation and maximum employment can wait, but financial stability cannot. Since LLR and MMLR operations are conducted in the twilight zone between illiquidity and insolvency, these central-bank activities have marked quasi-fiscal characteristics. Thus, the crisis now waiting in the wings will inevitably diminish central bank independence.\nWillem H.
